You enter the principal, the number of years, and a rate for each option, and the calculator projects the final balance for both using annual compounding. The math behind it
Both options use the same compounding formula:
Final amount = Principal x (1 + Rate) ^ Years
Principal is the amount you invest. Rate is the annual yield written as a decimal. Years is the investment term. The growth factor (1 + Rate) is applied once per year for the number of years chosen. After computing each option separately, the difference between the two final amounts shows the dollar impact of the rate gap.
Step-by-step example
Assume $5,000 invested for 3 years with annual compounding, compared across two hypothetical options. The rates are inputs chosen for illustration only; they are not real market yields.
Option A at 4.5 percent:
- Growth factor: 1 + 0.045 = 1.045.
- Raised to 3 years: 1.045 ^ 3 = 1.141166125.
- Final amount: $5,000 x 1.141166125 = $5,705.83.
Option B at 5.5 percent:
- Growth factor: 1 + 0.055 = 1.055.
- Raised to 3 years: 1.055 ^ 3 = 1.174241375.

Difference: $5,871.21 - $5,705.83 = $165.38. Over three years the one-percentage-point gap is worth $165.38 on a $5,000 balance.
How to interpret the result
A $165.38 difference on a $5,000 balance over three years shows that rate matters, but so does the term. Stretch the same gap over ten or twenty years and the dollar spread widens considerably because compounding amplifies even small annual differences. The takeaway is that when terms and safety are otherwise equal, a higher rate is worth more than it first appears.
That said, rate is only one dimension. A higher yield often comes with added risk, less liquidity, or a longer lock-up. The tool treats both options as equally safe and equally available, which is rarely true in practice. Before choosing, consider credit quality, withdrawal penalties, and whether the instrument fits your time horizon.
The example also ignores taxes. In the United States, interest income is generally taxed as ordinary income, so a higher headline rate may produce a smaller after-tax advantage than the gross figures suggest. Always compare options on an after-tax basis when the difference is narrow.
Finally, remember that the rates you enter are assumptions. The tool cannot tell you which rate will actually be offered when you invest; it only shows what each assumed rate would produce. One practical way to apply the tool is to enter the two actual quotes you receive for the same term and then ask whether the higher rate is worth any added restriction or risk it carries.
